accumulation has been quite obvious over the last few trading days and the chart looks positive for a breakout.

potential for Rotary shareholders to switch to this peer? deep value play, net cash of > $100m (60% of market cap) and overall just trading at 0.7x PB and EV/EBITDA of 2.6. high potential for privatisation given the depressed valuation. concerns about being a value trap are also addressed since value-driven investors are paid to wait with their dividend (present yield of about 3.8%).

given the cyclical upturn for oil and gas sector, there is a likelihood for PEC to secure more contract wins in 2018. they had guided relatvely positively that they will bid actively for new contracts (which will rebuild their order book). apart from O& G, petrochemicals and pharmaceautical sectors are also seeing a boom.

noticed that the business model has also taken a shift from the EPC (contract and order book driven) to more of maintenance contracts which drives recurring income. in early 2017, PEC secured a 7-year maintenance contract in Vietnam for the country' s largest refinery and petrochemical plant, worth US$9b. in fact, based on FY17 financial results, gross profit alr grew over the years to 52% ($43m) of the total gross profit ($83m). also, a worthy mention is that recurring income has good earnings visibility (for instance, the Vietnam project was for 7 years). the company also guided that the maintenance contracts are not part of the order book reported in their financial announcements.

A glowing report from Lim & Tan

PEC Ltd ($0.435, up 1 cent) saw 4Q16 turnover decline 10% to S$142.7mln although it recorded a net profit of S$8.1mln as compared to a net loss of S$7.8mln in 4Q15. Additionally, despite the difficult market conditions in the process industry, the Group posted a record revenue of S$575.1mln for FY16, driven mainly by contributions from overseas projects. During the year, the Group recognised an increase in variation orders from completed projects, particularly in 4Q16, which boosted bottomline. This contributed to the Group&rsquo s FY16 net profit after tax of S$18.8mln, which includes a S$9.3mln gain from disposal of properties and assets that is in line with its eff orts to streamline operations.

The improved earnings helped the net cash-flow from operations to increase from S$32.5mln to S$55.4mln in FY16 and the Group&rsquo s balance sheet remains healthy, with its net cash position at S$132.3mln which equates to net cash per share of S$0.523 or 120.2% of current market cap. Total final dividends of S$0.03 were declared, consisting of ordinary dividend of S$0.02 (4Q15: S$0.01) and a special dividend of S$0.01 (4Q15: nil).

Meanwhile, the Group is actively participating in several tenders in Asia and the Middle East and as at 30-Jun-16, its order book stood at S$161.8mln, excluding maintenance contracts. Going forward, management commented that the outlook remains challenging in the near to medium term. However, they believe that its strategy to expand its overseas presence and enhance its capabilities will put PEC in good stead to secure project opportunities when the industry recovers.

At S$0.435, market cap is S$110.1mln, P/E is 5.9x, P/B is 0.5x, dividend yield is 6.9% and price-to-sales is 0.2x. We highlight that PEC&rsquo s valuations look cheap as compared to its peers on most aspects. Rotary Eng trades at 6.3x P/E, 0.8x P/B, dividend yield of 3.9% while its net cash position represents just 35% of its current market cap and Hai Leck trades at 6.2x P/E, 0.7x P/B, dividend yield of 5.1% while its net cash position represents just 64% of its current market cap. Lastly, Hiap Seng trades at 6.1x P/E, 0.6x P/B, dividend yield of 7.6% while its net cash position represents just 26% of its current market cap. We thus recommend a BUY on PEC Ltd due to its undemanding valuations and strong financial position (net cash accounting for 120.2% of its market cap).
